Is the CD in question in good condition? Have you tried any compatibility-modes? What CD-drive do you have? Can you present a more detailed error-message?

If you had Win9x, it would be a small matter of desktop-shortcut tweaking, but with XP... Well, see if making a shortcut to WC3.exe set to Win95-compatibility works. If it complains about lack of DOS, kick it and try again.

Yes, I suppose an emulated CD-drive would technically make the game run fully off the HD. The only catch is that you'll need working CDs to make images of. And, naturally, a utility to make the image with.
