Yup, I confirmed that the disc was the problem. I used the wc3.con file in the install directory to see which files the game was looking for from the CDs, and made new CDs, taking the files that couldn't be read off the KS CDs and replacing them with the equivalent files from my DOS CDs...

Good call. It probably is the disc. Without the ddraw hack, I do get the strange palette issue and it still freezes. And I did an un-install/re-install to get rid of the Win2k patch.
